Given the following probability-based forecast, what is the standard deviation of FJU common stock?
Probability
Forecast Return on FJU Stock (%)
0.30 –10
0.50 10
0.20 20
A. 11.14%
B. 11.31%
C. 17.69%
D. 17.89%
General Feedback: The standard deviation of the security is 11.14%. First, you need to find the expected return, which in this case = (0.30 × -10%) + (0.50 × 10%) + (0.20 × 20%) = 6%.
Next find the variance, which is equal to [0.30 × (-10% - 6%)2] + [0.50 × (10% - 6%)2] + [0.20 × (20% - 6%)2] = (0.30 × 256) + (0.50 ×16) + (0.20 x 196) = 76.8 + 8 + 39.2 = 124
The standard deviation is the square root of the variance, which equals 11.14
